Özlü Sözler

Abraham Lincoln:

Economic/Financial Crises

Economic Forces at Work... "It happens that a liquidity crisis in a unit fractional reserve banking system is precisely the kind of event that trigger- and often has triggered- a chain reaction. And economic collapse often has the character of a cumulative process. Let it go beyond a certain point, and it will tend for a time to gain strength from its own development as its effects spread and return to intensify the process of collapse"-Milton Friedman (Monetary History of the US, 1867-1960, p 419).

FINANCIAL CRISES:

The resolution of a systemic financial crisis involves many policy choices ranging from macroeconomic (including monetary and fiscal policy) to microeconomic (including recapitalization of financial institutions, closure, capital adequacy rules and corporate governance requirements), with reforms varying in depth.
These choices involve tradeoffs, including the amount of government resources needed to resolve the crisis, the speed of recovery, and the recovery’s sustainability. Despite considerable analysis, these tradeoffs are not well known—an oversight that leads to conflicting policy advice and larger than necessary economic costs. Even less is known about the political economy factors that make governments choose certain policies. Policies enacted during crises importantly shape the financial sector and have important long-term impact on financial sector development.

Chronology for the major financial crises since 1980:

Among other scandals, the sub-prime mortgage (credit) crisis resulted from the Ponzi Finance, Ponzi Finance Schemes (PFS). Mega-Crisis: US Credit Crisis resulted from Banks' Governance Failure. "Accounts preparers, standard-setters and auditors must all learn from the past year. It is clearly unacceptable that poor quality loans can be sliced, diced and parcelled up with an AAA sticker and overvalued on banks' balance sheets as a consequence".

According to the ACCA's policy paper, the principal source of the credit crunch is a failure in corporate governance at banks, which encouraged excessive short-term thinking and a blindness to risk.

Further contributory factors (secondary factors) were:

  1. Over-complexity of financial products and lack of management understanding of the associated risks –including the fact that, currently, there is no genuine market for certain asset-backed securities
  2. Over-dependence on debt and an assumption of a continuing low cost of capital environment
  3. Scale of issuance of securities and the interconnectedness of financial institutions, especially between retail and investment banking
  4. Human weaknesses: a failure to appreciate the influence of cultural and motivational factors such as rigidity of thinking, lack of desire to change. An attitude of ‘it is not my problem’, inappropriate vision/drivers and, perhaps most importantly, human greed
  5. Lack of training to enable management to understand underlying business models, leading to poor managerial supervision
  6. Lack of rigorous challenge by non-executive directors possibly caused by poor understanding of the complexities of the business and
  7. Bad habits and complacency after a prolonged bull market.

The report also recommends that risk management failures need to be addressed. Weaknesses in these areas meant risk management departments in banks did not have sufficient influence, status or power.

Clearer rather than heavier regulation is required. In the UK, there is confusion about what the Financial Services Authority (FSA) is trying to achieve and the extent to which it is committed to protecting the interests of customers. It is vital that the public know what they are putting their money into. Lack of training to enable management to understand complex products and the underlying business models has to be addressed.

Management

"...with respect to management, the family business requires its own and very different rules. These rules have to be stringently observed. Otherwise, the family-managed business will not survive, let alone prosper".

The first rule is that family members do not work in the business unless they are at least as able as any nonfamily employee, and work at least as hard. It is much cheaper to pay a lazy nephew not to come to work than to keep him on the payroll. In a family-managed company family members are always “top management” whatever their official job or title.” “Mediocre or, worse, lazy family members allowed to work in the family-managed business are therefore—rightly—resented by nonfamily coworkers. They are an affront to their self-respect. If mediocre or lazy family members are kept on the payroll, respect for top management and for the business altogether rapidly erodes within the entire workforce.

Capable nonfamily people will not stay.” “Most CEOs of family businesses know this, of course. But still, far too many try to be “clever”. For example, the mediocre or lazy family member gets the title “Director of Research”. And a highly competent, nonfamily professional is brought in at a lush salary as “Deputy Director of Research”, and is told by the CEO, “My cousin Jim’s title is a mere formality, and only meant to keep his mother off our backs—she’s our second-largest shareholder, after all.

Everybody else, including Jim, knows that you are in charge of research. And you’ll work directly with me and need not pay attention to Jim”. But this only makes things worse. With a mediocre Jim actually in charge, the company might still get mediocre research. With a deeply resentful and jealous Jim having the official authority but no real responsibility, and an equally resentful and totally cynical outsider having the responsibility but no real authority, the company will get no research at all. All it will get are intrigues and politicking".

“The second rule is equally simple: No matter how many family members are in the company’s management, and how effective they are, one top job is always filled by an outsider who is not a member of the family. Typically, this is either the financial executive or the head of research—the two positions in which technical qualifications are most important.”

Peter Drucker– Managing the Family Business (Ch.4, Managing in a Time of Great Change 1995).

Management is about the art of managing business and people activities... Management in business and human organization activity is simply the act of getting people together to accomplish desired goals- managing people and business activities to achieve desired goals.

Management comprises planning, organizing, staffing, leading or directing, and controlling an organization (a group of one or more people or entities) or effort for the purpose of accomplishing a goal. Resourcing encompasses the deployment and manipulation of human resources, financial resources, technological resources, and natural resources.

Functions of Management:

Management consists of six functions which are the following: planning, organizing, leading, co-ordinating, controlling.

Planning: Deciding what needs to happen in the future (today, next week, next month, next year, over the next 5 years, etc.) and generating plans for action.

Organizing: (Implementation) making optimum use of the resources required to enable the successful carrying out of plans.

Staffing: Job Analyzing, recruitment, and hiring individuals for appropriate jobs.

Leading/Motivating: Exhibiting leadership and motivational skills in order to encourage others to play an effective part in achieving plans and ensure willing participation in the organization on the parts of workers.

Controlling: Monitoring, checking progress against plans, which may need modification based on feedback.

Formation of the Business Policy:

  • Mission: the mission of the business is its most obvious purpose -- which may be, for example, to make car.
  • Vision: the vision of the business reflects its aspirations and specifies its intended direction or future destination.
  • Business Objectives: the objectives of the business refers to the ends or activity at which a certain task is aimed.
  • Business Policy: the business's policy is a guide that stipulates rules, regulations and objectives, and may be used in the managers' decision-making. It must be flexible and easily interpreted and understood by all employees.
  • Business Strategy: the business's strategy refers to the coordinated plan of action that it is going to take, as well as the resources that it will use, to realize its vision and long-term objectives. It is a guideline to managers, stipulating how they ought to allocate and utilize the factors of production to the business's advantage. Initially, it could help the managers decide on what type of business they want to form.

Implementation of Management Policies and Strategies:

1. All policies and strategies must be discussed with all managerial personnel and staff.
2. Managers must understand where and how they can implement their policies and strategies.
3. A plan of action must be devised for each department.
4. Policies and strategies must be reviewed regularly.
5. Contingency plans must be devised in case the environment changes.
6. Assessments of progress ought to be carried out regularly by top-level managers.
7. A good environment is required within the business.

Development of Management Policies and Strategies:

  • The missions, objectives, strengths and weaknesses of each department must be analysed to determine their roles in achieving the business's mission.
  • The forecasting method develops a reliable picture of the business's future environment.
  • A planning unit must be created to ensure that all plans are consistent and that policies and strategies are aimed at achieving the same mission and objectives.
  • Contingency plans must be developed, just in case of the emergency.

All policies must be discussed with all managerial personnel and staff that is required in the execution of any departmental policy.

Inflation

"The purely monetary connection between ruler and subject demonstrated the absence of any other relationship. The continuous depreciation of currency by rulers was an appropriate technique within such a relationship; for these methods, which give all the benefits to one side and the entire loss to the other. This has been traced to the fiscal policy of rulers who use the royal prerogative of coinage as a means of taxation without concern for the consequences of devaluation."
-Georg Simmel (from Philosophy of Money)

Inflation is defined as "an ongoing rise in the general level of prices quoted in units of money".
The magnitude of inflation—the inflation rate—is usually reported as the annualized percentage growth of some broad index of money prices. With prices rising, money buys less each year. Inflation thus means an ongoing fall in the overall purchasing power of the monetary unit.

In the modern world, Inflation is a printing-press phenomenon. Inflation is not a capitalist phenomenon. Neither is inflation a communist phenomenon...inflation is always and everywhere a monetary phenomenon. It occurs a more rapid increase in the quantity of money than in output. With today's paper money, it is governments and governments alone can produce excessive monetary growth, Milton Friedman (from Free To Choose and Money Mischief).

Inflation results from preoccupation with the short-run and failure to take a long-run view. Thus, both getting into inflation and then having trouble getting out of it are often political problems associated with the fragmentation of governmental decision making and with the short-time horizons of the decision makers.

There is no subtler, no surer means of overturning the existing basis of society than to debauch the currency. The process engages all the hidden forces of economic law on the side of destruction, and does it in a manner which not one man in a million is able to diagnose.

Efficient Market Theory, EMH

"What is a cynic? A man who knows the price of everthing, and the value of nothing"-Oscar Wilde (from a Random Walk Down Wall Street)
Anyone attempting to profit from some of the abnormal returns associated with return regularities should remember that the idiot of chance will doubt less sprinkle their results with sampling errors.
Much of the research during the 1960s and 1970s was devoted to substantiating the theory of efficient markets. Despite a century and a half of thinking about the way security prices fluctuate, it was not until the early 1960s that the power of computer allowed financial economists or analysts to test their theories with massive empirical data.

Market professionals, even some academics joined the professionals, in arguing that the stock market was predictable, and hence these professionals arm themselves against the academic onslaught with one of two techniques called fundamental analysis and technical analysis.¹
The efficient markets theory makes statements about what information is reflected in security prices. The statement that market prices instantaneously and fully reflect all relevant available information is known as the Efficient Market Hypothesis (EMH).²
The efficient market theory is broken down into three hypotheses:
  • The weak form of the efficient markets hypothesis which states that security prices reflect all historical information. If this hypothesis is true, then technical analysis, which is practiced by thousands of people, would not be a worthwhile activity;
  • The semi-strong form of the efficient markets hypothesis stipulates that all public information has its effect on market prices. No valuable investment information could be gained from reading such sources as the Wall Street Journal or Standard & Poor's publications if this hypothesis is accurate;
  • The strong form of the efficient markets hypothesis requires that security prices reflect all information.
Numerous scientific empirical studies confirmed a surprisingly large number of implications of the three hypotheses, as described above. However, some anomalies that emerged over a long period of time unable to violate the efficient market theory.

Many new anomalies that discovered during the 1980s and latter were reported by the researchers. These anomalies, namely: within-the-month return patterns, sales:price ratio effects, cash-flow:price ratio effects, agency effects, earnings controversy effects, earnings surprise effects, forecasted trends in earning effects, firm-size effects, neglect effects, day-of-the week effects, time-of-the day effects, book-value-to-price ratio effects, relative strength effects, residual reversal effects, and many other anomalies were reported.

However, these highly respected financial engineering studies did not uncover any get quick-rich opportunities. The anomalies yielded additional rates of return that, if they were statistically significant, could be measured in basis points. That is; abnormal returns that could be obtained by investing in stocks with return regularities in basis point, one one-hundredth of 1 percent. Earning incremental gains that measured in basis points is not a way to get rich quick.

These anomalies are very difficult for investors to capture because of computational problems. Nevertheless, the number of persistent anomalies that have been uncovered blemishes the efficient markets theory as a descriptive of reality.
These findings do not negate the value of the efficient markets model. It is costly to implement trading strategies that are design to benefit from the anomalies in the efficient markets theory. Without the sophisticated and costly resources needed to implement these strategies, investors and financial engineers are well advised to act as if the efficient markets theory were descriptive of reality.

The efficient market theory simply says that "you cannot expect to get something for nothing"; and that, anyone attempting to profit from some of the abnormal returns associated with return regularities should remember that the idiot of chance will doubt less sprinkle their results with sampling errors.

The random walk theory also confirmed the similar conclusion:"short-run changes in stock prices cannot be predicted; that is, future steps or directions of stock prices cannot be predicted on the basis of past actions, and so investment advisory services, earning predictions, and complicated chart patterns are useless".

Both fundamental analysis and technical analysis are useless in predicting the future steps or directions of stock prices. This means that "a blindfolded monkey, bare-assed apes- throwing darts at a newspaper's financial pages could select a portfolio that would do just as well as one carefully selected by the experts".

1 Financial analysts that immersed in complex equations and greek symbols are useless in predicting the future steps or directions of stock prices.

² If this statement is true, then it means that the market prices of securities will always equal the fair or fundamental values, or that, if market and fundamental prices are not equal, then the difference between them is sufficiently small that, given transaction costs, this difference cannot be exploited profitably. If the EMH is true, then securities markets on average will be in continues stochastic equilibrium.
